The chart above shows the U.S. 10-year Treasury yield broken into its two components—the expected inflation rate and the real yield, as measured by the yield on Treasury Inflation Protected Securities (TIPS). Most of the rise in the nominal yield this year is due to investors forecasting higher average inflation over the next 10 years. This expectation for the break-even rate of inflation has increased from 1.6% in early November 2020, before the announcement of a successful vaccine, to 2.3% in mid-March 2021. The other component, the real TIPS yield, has risen from -0.9% to -0.6% over the same period. The rise in the real yield, in part, reflects the upgrade in Fed tightening expectations. We think that both components of the nominal yield are near their limits for 2021. Higher inflation expectations are unrealistic and bond investors are premature in expecting Fed tightening. Of course, market expectations can overshoot, and bond yields could rise further, but we expect the 10-year U.S. Treasury yield is near the upper end of its range for 2021.
Six months ago, I forecasted that bonds of all stripes would extend their winnings this year. Then fears of inflation and rising interest rates sent Treasury and corporate bond yields up and sent bond prices, which move in the opposite direction, down 5% or more over the first three months of 2021 – with the exception of high-yield “junk” bond prices. Although long-term interest rates, including corporate and Treasury yields, leveled off in April and backslid in May, my prophecy of positive total returns is in manifest jeopardy. If you are opposed to holding physical gold, buying shares in a gold mining company may be a safer alternative. Shorting is selling a stock, expecting a decline in value, and repurchasing it at a lower price.

Deflation is defined as a period in which prices decrease, when business activity slows and the economy is burdened by excessive debt, which has not been seen globally since the Great Depression of the 1930s (although a small degree of deflation occurred following the 2008 financial crisis in some parts of the world).. During the Depression, the relative purchasing power of gold soared while other prices dropped sharply.
